Jeremy Stein (no relation to Kara Stein), until recently a governor of the US Federal Reserve System, has suggested that forced fire sales of assets are one important way that risks are transmitted. When asset prices fall as a result of such selling, the solvency of other firms can be affected even if the creditworthiness of the underlying asset has not really changed.

The nature of externalities means that financial firms do not care about the costs that they may create for others. Big and small firms can create a wide variety of externalities, and these have to be examined carefully and dispassionately exactly as Stein is recommending.

The systemic risks in this case do not necessarily lie with an individual firm rather, the issue is the way in which a particular market has come to operate. Stein has some detailed and credible ideas about how to make such operations less risky for the system as a whole.

And it is difficult to deny that the Fed should take a close interest in the funding strategies of foreign banks operating in the US. Another Fed governor, Jeremy Stein, has pointed out that foreign banks have dollar liabilities of roughly 8 trillion, much of it short term wholesale funding.

The Committee resumed its general discussion on these agenda items and heard statements by the representatives of the United States, Belgium (on behalf of the European Union and also on behalf of Bulgaria, Latvia, Romania, Estonia, Lithuania, the Czech Republic, Slovakia, Slovenia, Cyprus and Liechten stein), Norway, Pakistan, India and Mexico.

For better or worse, the fact that the most severe political and social turbulence is yet to come at least means that Europe will be unable to afford the dithering and half measures that produced Japan s lost decade. If something cannot go on forever, as the economist Herbert Stein famously put it, it will stop.

But another Fed faction led by Governors Jeremy Stein and Daniel Tarullo argues that macro prudential tools are untested, and that limiting leverage in one part of the financial market simply drives liquidity elsewhere. Indeed, the Fed regulates only banks, so liquidity and leverage will migrate to the shadow banking system if banks are regulated more tightly.

For example, the SEC has traditionally thought about adequate equity capital in a regulated business, primarily as the amount needed to help compensate customers in the event that individual firms fail. But it would be much better, as Stein suggests, to think about equity capital from a systemic perspective that is, how much loss absorption is needed to prevent some form of a cascading confidence crisis.
