But for every market mispricing there is a profit opportunity if long term interest rates are, indeed, too low and long term bond prices too high, investors will short long term US bonds, park the money elsewhere, wait for bond prices to return to fundamentals, and then cover their short positions. By doing so, they will push prices close to fundamentals today.

Just as inflation helps debtors by eroding the real value of their debts, deflation hurts them by increasing the real value of what they owe. While the very modest extent of current deflation does not create a significant problem, if it continues, the price level could conceivably fall by a cumulative 10 over the next few years.

Long distance telephone service sold on price, price, price fast food restaurants with all their value pricing and even the Internet is commoditizing not just goods, but services as well.

Given that balance sheet accounting is conducted according to a curious mix of nominal and market values, it can be opaque and easy to manipulate. If prices and thus average debt service capacity fall, the real burden of the debt increases.

The advantage of such bonds is that in the event of a decline in the world price of the underlying commodity, the debt to export ratio need not rise. The cost of debt service adjusts automatically, without the severe disruption that results from loss of confidence, crisis, debt restructuring, and so forth.

The decline in world cocoa prices, combined with increased prices for imports, had depressed incomes and living standards in the country, which also had a high per capita debt and a high rate of extreme poverty.

How is that possible? As corporate finance experts have been saying for 30 years, having too much debt and too little equity is costly, so reducing the face value of debt can sometimes benefit not only equity holders, but also debt holders.

There is also the issue of the so called reserve price (the highest price a buyer is willing to pay for a good or service). The reserve price places a cap on how high commodity prices will go, as it is the price at which demand destruction occurs (consumers are no longer willing or able to purchase the good or service).

This reaching for yield has driven up the prices of all long term bonds to unsustainable levels, narrowed credit spreads on corporate bonds and emerging market debt, raised the relative prices of commercial real estate, and pushed up the stock market s price earnings ratio to more than 25 higher than its historic average.

Third, the secular decline in their commodity prices had resulted in a debt overhang that siphoned off scarce resources that could otherwise have been used to fight poverty.

The factors responsible include the debt crisis of the 1980s, the decline in crude oil prices during those years, and reduced workers remittances.

In addition to this increase in the real cost of debt service, deflation would mean higher loan to value ratios for homeowners, leading to increased mortgage defaults, especially in the US. A lower price level would also increase the real value of business debt, weakening balance sheets and thus making it harder for companies to get additional credit.

The latter had asserted that his successor had benefited from lower prices than those charged to him and requested the court to reduce accordingly the debt claimed by the Italian exporter.

19. Within both the Paris Club and the HIPC initiative, the rules and procedures for debt relief operations concerning both country eligibility and the amount and type of debt to be reduced are strictly determined by the creditors.

The decline in government bond prices has exposed the banks undercapitalization, while the prospect that governments will have to finance banks recapitalization has driven up risk premiums on government bonds. Facing the prospect of having to raise additional capital at a time when their shares are selling at a fraction of book value, banks have a powerful incentive to reduce their balance sheets by withdrawing credit lines and shrinking their loan portfolios.

In other words, investors are expecting to receive only about half of what they are owed. The hope is that the reduction in borrowing costs on new loans, plus the austerity programs promised by governments, will enable bond prices to recover to par without the need for the creditor banks to take a hit.

A suggestion was made to expand the information required to be contained in the notification, so as to include information on the total value of the debts and assets of the debtor.

Such a debt conversion program would offer five benefits. For starters, unlike the ECB s current quantitative easing, it would involve no debt monetization.

The inflation pessimists worry that the government will actually choose a policy of faster price growth to reduce the real value of the government debt. But such a strategy can work only in countries where the duration of the government s debt is long and the interest rate on that debt is fixed.

In response, central banks should purchase government bonds for cash in as large a quantity as needed to push their prices up as high as possible. Expensive government bonds will shift demand to mortgage or corporate bonds, pushing up their prices.

Normally, by decreasing prices relative to their more fiscally sound neighbors, struggling countries can boost exports, thereby reducing their current account deficits. But, in the case of the euro crisis, price stickiness caused inflation to increase more in debtor countries than in creditor countries, making adjustment even more painful.

We congratulate the Group of Eight for the commitment adopted at the Gleneagles Summit, giving much needed debt relief to 18 heavily indebted poor countries.
