Put differently, the bust that follows years of a debt fueled boom leaves behind an economy that supplies too much of the wrong kind of good relative to the changed demand. Unlike a normal cyclical recession, in which demand falls across the board and recovery requires merely rehiring laid off workers to resume their old jobs, economic recovery following a lending bust typically requires workers to move across industries and to new locations.

Nevertheless, I support the use of fiscal stimulus in the US, because the current recession is much deeper than and different from previous downturns. Japan s experience shows that a recession that results from a financial crisis can be extremely prolonged, because deleveraging is a long process. It is highly likely that today s recession will drag on for many more years in both America and the EU.

In terms of US economic history, what is abnormal is not the pace of private sector job growth since the 2008 2009 recession ended, but rather the length and depth of the recession itself.

Many policymakers seem to be under the impression that surging profits are a purely cyclical phenomenon, as economies continue to grow out from the depths of the 2001 recession. Wait a bit, they predict, and wages will fully catch up later in the cycle.

Of course, there is two way feedback between debt and growth, but normal recessions last only a year and cannot explain a two decade period of malaise. The drag on growth is more likely to come from the eventual need for the government to raise taxes, as well as from lower investment spending.

Not this time. The record plunge in consumer demand during the Great Recession has been followed by persistently subpar consumption growth.
