CAMBRIDGE Six months ago, I wrote that long term interest rates in the United States would rise, causing bond prices to fall by so much that an investor who owned ten year Treasury bonds would lose more from the decline in the value of the bond than he would gain from the difference between the bonds interest rate and the interest rates on short term money funds or bank deposits.

Investors are buying long term bonds at the current low interest rates because the interest rate on short term investments is now close to zero. In other words, buyers are getting an additional 2 current yield in exchange for assuming the risk of holding long term bonds.

Furthermore, the type of debt that required restructuring was different in the case of Mexico, debt took the form of short term government bonds, while in the three most affected Asian countries, it was short term debt contracted by the private sector from foreign banks.

Here is how the arithmetic works for an investor who rolls over ten year bonds for the next five years, thus earning 2 more each year than he would by investing in Treasury bills or bank deposits. Assume that the interest rate on ten year bonds remains unchanged for the next five years and then rises from 2 to 5 .

In the eurozone, lower long term rates for government bonds are thus unlikely to improve the corporate sector s financing conditions and boost investment demand. By contrast, in the US, a much larger proportion of investment is financed by issuing bonds, which can have a longer maturity than bank loans.

European banks remain balkanized, with a patchwork of national regulators seeking to promote their own champions. European governments debt may all be denominated in euro, but German and Italian debt are hardly the same thing, so the government euro bond market lacks the depth and liquidity of the US Treasury Bill market.

In the US, the interest rate on government bonds now rises from 1.80 at five years to 2.86 for 10 year bonds and 3.70 for 30 year bonds.
