For a given supply of money, an increase in the production of goods will increase the value of a currency, because each unit will buy more goods. Likewise, increasing the supply of money relative to a fixed amount of output will lead to a decline in the purchasing power of money, as each currency unit buys fewer goods.

As it is, the valuation of a country s currency is not so much determined by the performance of its economy as by the forces of supply and demand on foreign exchange markets. For a given supply of money, an increase in the production of goods will increase the value of a currency, because each unit will buy more goods.

Throughout the world, people suffer from a serious perception error that has inhibited them from taking concrete steps to protect themselves from inflation or deflation. The error is called the money illusion the belief that a nominal unit of currency is the best measure of value, even though its real value is unstable.

Admittedly, some of the major currency s movements during the past year can be regarded as normalizing. On a purchasing power basis (a crude measure of what different currencies can buy in terms of real goods), the euro was absurdly overvalued at 1.60, just as the yen was absurdly undervalued at over 120 to the dollar.

The experience of 1914 implies that a credible alternative can replace an entrenched world currency, especially after an unfavorable balance of trade has weakened it. But even then, dethroning the reigning king of international exchange takes time.

After all, in the past, increases and decreases in the growth rate of the monetary base (currency in circulation plus commercial banks reserves held at the central bank) produced or at least were accompanied by rises and falls in the inflation rate. And, because the monetary base is controlled directly by the central bank, and is not created by commercial banks, many believe that it is the best measure of the impact of monetary policy.
