Though China s high national savings rate means that it does not have to borrow liquidity from abroad or print large amounts of money, the risks it faces should not be underestimated. With such a large share of the new liquidity being used to cover debt service, there is little left to finance new, growth stimulating investment.

We may be in a permanent liquidity trap, in which nominal interest rates cannot fall below zero, but the expected rate of return to investment remains negative. Unconventional monetary policies like quantitative easing may inflate a new generation of asset bubbles, but the underlying problem negative returns to new investment will not have been solved by the time the next crash comes.

A prudent level of liquidity for UNDP regular resources would be the equivalent of expenditure for three to six months, implying a total liquidity between 200 million and 400 million at current expenditure levels.

Moreover, as debts grow ever larger, banks willingness to lend will decline, driving debtors to the unregulated shadow banking sector, where interest rates are extremely high, for their liquidity needs. The rising cost of financing will further undermine fixed asset investment (and thus economic growth).

But, because they flooded global markets with liquidity, large portfolio flows have moved into emerging market countries, whose currencies often are not as liquid as the dollar. When investment moves back into dollars, the currency fluctuations in these less liquid markets can become excessive.

Unfortunately, the Fund had not played a role in creating and distributing international liquidity.

In UNRWA, the liquidity ratio as at 31 December 1997 was 1.49 to 1.

The ratio of short term debt to reserves indicated no short term liquidity difficulty.

It is often suggested that what is called the subprime crisis was the result of lax monetary policies that led to excess liquidity in financial markets. But there is an obvious paradox here, because how can an excess of liquidity result ultimately in a shortage of liquidity that has to be made up by central banks?

Lowering volatility and sopping up excess liquidity can be beneficial, but there are risks here as well regulators can easily overshoot the mark, leaving financial markets with weakened capacity for price discovery and too little liquidity.

For a large number of countries, insufficient liquidity required the adoption of restrictive economic policies.

Developing economies with limited or no access to financial markets were unable to exploit their growth potential because of a lack of liquidity, and were forced to rely almost exclusively on exports to meet their liquidity needs.

But, instead of investing, they are building up liquidity. Perhaps a Republican victory will boost their confidence, but in the meantime investment and employment require fiscal stimulus (monetary stimulus, by contrast, would be more likely to stimulate corporations to devour each other than to hire workers).

As for liquidity, while on the surface it looks deeper, the joint report on the Flash Crash prepared by the US Securities and Exchange Commission and the US Commodity Futures Trading Commission shows that HFT traders scaled back liquidity sharply, thereby exacerbating the problem. The liquidity that they apparently offer proved unreliable under stress that is, when it is most needed.

The fact that there is even a small liquidity crunch for banks implies larger liquidity crunches for less intensively regulated financial institutions, and even greater liquidity crunches for manufacturing and real estate companies. It is hard to imagine that manufacturers are not now postponing orders of capitals goods, and that new home sales in America are not dropping right now.

Through all of this, governments have strengthened bank regulation only slightly, leaving key issues like liquidity creation, exposure to derivatives, and tax avoidance largely unaddressed. Today, 98 of the 750 trillion in global liquidity is in speculative markets.
