BRUSSELS A financial crisis erupts when a large volume of assets in the financial system suddenly appears to be risky and investors want to get rid of their holdings. These assets become toxic not simply risky, but carrying a risk that cannot be quantified.

To buy or even to hold risky assets in such a situation is a recipe for financial disaster. So is buying or holding equity in firms that may be holding risky assets, regardless of how safe a firm s stock was previously thought to be.

The appearance of an extra 500 billion in demand for risky assets will reduce the quantity of risky assets that other private investors will have to hold. And the sudden appearance of between five and ten different government sponsored funds that make public bids for assets will convey information to the markets about what models other people are using to try to value assets in this environment.

Equity prices and other risky assets have fallen sharply from their peaks of late 2007, but there are still significant downside risks. An emerging consensus suggests that the prices of many risky assets including equities have fallen so much that we are at the bottom and a rapid recovery will occur.

Ever since 1825, central banks standard response in such situations except during the Great Depression of the 1930 s has been the same raise and support the prices of risky financial assets, and prevent financial markets from sending a signal to the real economy to shut down risky enterprises and eschew risky investments.

We can also add to these financial risks the massive problems of bond insurers that guaranteed many of the risky securitization products such as CDOs. A very likely downgrade of these insurers credit ratings will force banks and financial institutions that hold these risky assets to write them down, adding another 150 billion to the financial system s mounting losses.
