The Trouble With Financial Bubbles

PARIS Most people hate finance, viewing it as the epitome of irresponsibility and greed. But, even after causing a once in a century recession and unemployment for millions, finance looks indispensable for preventing an even worse catastrophe climate change.

Some financiers, like Bernard Madoff, will go to prison for fraud. But, although Madoff was only the tip of the iceberg of rampant financial malfeasance, most suspect financiers need not fear arrest, either because their behavior merely skirted the law, or because financial impropriety more subtle than outright fraud is often difficult to prove.

This is why financial theory prescribes spreading risks as evenly as possible around the world, rather than around only one country, as plans for a national catastrophe fund envision. The possibility of managing national risks globally is another example of the advantages of economic globalization and expansion of financial markets.

The 2008 financial crisis started on Wall Street, but quickly spread to the entire world, pointing to the need for global cooperation on banking and finance. Climate change, infectious diseases, terrorism, and other ills that can easily cross borders demand a similar global response.

Disaster risk reduction, peace building, and conflict prevention were, therefore, as important before, during and after a disaster.

And making sense of the financial crisis is very, very difficult.

Joint efforts of the communities, private sector, financial institutions and academia would strengthen the voices of the civil society towards more inclusive and comprehensive disaster management strategies.

Countries with weak regulations and control measures in the financial sector are particularly vulnerable to the exploitation of organized criminal groups, resulting in devastating effects.

According to Indonesian regulations, funding, supplies and staffing from overseas can only start flowing if the site of a calamity is declared a national disaster zone.

Various catastrophe bonds, covering earthquakes and other disasters, and weather derivatives have begun trading on financial markets in recent years. The Kyoto Protocol created a mechanism for trading carbon dioxide emissions, which promises to manage the risks of an even bigger potential disaster global warming.

This is a relatively modest prediction. Without automatic stabilizers or a strong financial stability framework underpinned by deposit insurance, coping with the downside risks of the potentially destabilizing financial reforms that the government is pursuing will be difficult enough a credit shock could prove disastrous.
